update:
I am recording two audio channels and the drums via superior drummer on a midi channel
when the hang happen, recording of the drums is still working, but the recording of the audio stops, even cubase is still in recording mode, however - allways at the end of the "stuck" i hear some drum sound, then everything resume normally. (only that audio is not been recorded)
I tried it with another sound card - M-audio DELTA RBUS with Roland ADA-7000, and still getting the same problem, so its not sound card problem

Can you confirm this happens only with MegaDrum as opposed to recording in general? If you still have MIDI activity and the sound output freezes, perhaps you could try updating your system's drivers (if you haven't already).

Also, your buffers seem too low. I can get playable higher buffers on an onboard soundcard using Asio4All. Are you using your sound card ASIO drivers?

Since it happens during recording, it looks to me that the hard disk access is causing the problems. It can be for many reasons:
1. the disk is not to quick.
2. the disk is too fragmented.
3. other reasons I don't know of.

If it is a problem with the hard drive try checking the DMA settings.
This link shows you how to do it on a DVD Drive but the method is the same for a Hard Drive

The hard drives I am using are brand new sata II WD 1TB hard drives. Using UDMA. so I don't think its HD problem.
It happens also when I am not recording, so I don't think its an HD problem at all.
I have 2.5GB RAM free (4GB RAM TOTAL) when running the Cubase and SD2, so its not lack of resources, also got Quad CPU and its not reaching even 20% usage..
The computer is optimized to DAW according to http://www.audioforums.com/resources/windows-xp-optimization.html
Also my Profire 610 sound card connected to Texas Instruments FireWire PCI card. Using 256 Buffers also got me the same problem.
With above that I can feel slight latency.
Which buffers you guys using and still having no latency?

Also I am using the latest drivers from M-Audio, Cubase is configured to use the M-audio drivers.
I have special HD just for audio recording... so virtual memory/windows on another hard drive.
But, the problem is not only when recording...
The HD was a little fragmented, but problem is still there after defragmentation

Does S2.0 load all samples into RAM or does it stream them off the drive?

I know with BFD, you really need a separate drive for samples audio recording if you're looking for seamless recording experience because of the sample streaming. If you have the samples on the same drive as where you're recording audio, there are generally performance issues.

All samples are loaded to RAM before I start playing.
I also have separate hard drive for recording audio only

What happens if you're using some very simple VST for playing/recording instead of a heavy one?
